How does the falling sand entity know when it hits water with command blocks? Does it just wait until it hits y=64 or whatever sea level is?

/execute has a detect argument that you can pass in to make it only execute from entities that detect a certain block in a certain position relative to them, so it's most certainly using that to check for water at the falling sand.

/execute <entity> ~ ~ ~ detect ~ ~ ~ <block> <data value, put * or -1 to ignore> <command to execute if detect is successful>

Detect is a special kind of "command" that can only be used when ran with an execute command.

Nope, This is possible with command blocks:

/execute @e[type=falling_block,tag=!InWater] ~ ~ ~ detect ~ ~ ~ minecraft:water * /scoreboard players tag @e[type=falling_block,tag=!InWater,r=0,c=1] add InWater {Block:"minecraft:sand",Data:1b}

/execute @e[type=falling_block,tag=InWater] ~ ~ ~ /setblock ~ ~0.25 ~ minecraft:red_sandstone

/kill @e[type=falling_block,tag=InWater]

Minor change: you don't need /execute for the last one because /kill has a selector you can use already:

/kill @e[type=falling_block,tag=InWater]
